Definitions

Buy-Sell Agreement Funding terms, defined

The terms this calculator uses, in plain words. The same definitions appear inside the calculator for your visitors.

Buy-sell agreement
A contract among business owners that sets who will buy a departing owner's share, at what price and how it will be paid when an owner dies, becomes disabled, retires or leaves. Funding it with life insurance means the cash is there when the triggering event happens.
Cross-purchase plan
Each owner buys a policy on every other owner and uses the payout to buy the deceased owner's share. With equal owners, each policy covers the deceased's share divided among the surviving owners. Surviving owners get a higher cost basis in the shares they buy, but the number of policies grows quickly: n × (n − 1).
Entity redemption plan
The business owns one policy on each owner and buys back the deceased owner's share. It needs only one policy per owner and centralizes premium payments, but surviving owners do not get a basis increase, and C corporations may face other tax issues. The Supreme Court's 2024 Connelly decision held that corporate-owned life insurance proceeds can increase the company's value for estate tax purposes.
Business valuation
The price the agreement uses, set by a fixed amount, a formula such as a multiple of earnings, or an independent appraisal. Agreements should be reviewed every year or two so the value, and the insurance funding it, stays current as the business grows.
Face amount
The death benefit of each policy. In an equal three-owner cross-purchase plan for a $3,000,000 business, each owner's share is $1,000,000 and each of the six policies is $500,000.
Trusteed or LLC cross-purchase
A variation in which a trustee or a separate LLC holds one policy per owner on behalf of all owners, combining the tax advantages of a cross-purchase plan with fewer policies. It needs careful legal drafting.
